How to Calculate Cost Profit and Discount for your Business

Question

Cost Price

Cost price (CP) refers to the amount of money paid to acquire a product or the expenses incurred in manufacturing it. It represents the base cost before any additional markups or adjustments for profit, shipping, or taxes. Understanding the cost price is crucial for setting the right selling price and ensuring profitability in both retail and manufacturing.

Types of Costs
Costs associated with products or services can be categorized into three main types:

Fixed Costs Fixed costs are expenses that remain constant, regardless of the number of goods produced or sold. These costs do not fluctuate based on production volume or business activity. Examples include rent, insurance, and salaries for permanent employees. Whether a company produces a lot or a little, fixed costs remain the same over time.

Example: Monthly rent for a factory is a fixed cost. It remains the same whether the factory is producing 1,000 units or 10,000 units of a product.

Variable Costs Variable costs fluctuate depending on the level of production or output. As more units are produced, the cost increases proportionally, and when production decreases, so do the costs. Variable costs are closely tied to the volume of production and include expenses like raw materials, packaging, and direct labor.

Example: The cost of raw materials to produce a product is a variable cost. If a company produces more products, they will need more raw materials, thereby increasing the cost.

Semi-variable Costs Semi-variable costs, also known as mixed costs, have characteristics of both fixed and variable costs. These costs remain constant up to a certain level of production but then increase once production exceeds that threshold. Semi-variable costs contain a fixed component that must be paid regardless of production and a variable component that adjusts based on output.

Example: Telephone bills often have a semi-variable cost structure. The fixed portion is the rental or basic service fee, while the variable portion is based on the number of calls made or data used.

The Importance of Understanding Costs

Effective Financial Management:

Understanding different types of costs is essential for informed pricing, budgeting, and cost control decisions.

Fixed Costs:

Knowing fixed costs allows businesses to calculate the break-even point (the number of units needed to cover costs and achieve profitability).

Variable and Semi-Variable Costs:

Variable costs fluctuate with demand, and businesses can maintain profitability by managing these costs efficiently.
		Semi-variable costs offer flexibility, as businesses can plan for fixed expenses while adjusting for changes in production.

Practical Example: Telephone Bills

A telephone bill is a good illustration of the three types of costs:

Fixed Cost: The basic rental charge for the line, which remains the same no matter how many calls are made.
	Variable Cost: Charges for the actual calls made, which vary depending on usage.
	Semi-variable Cost: If a plan includes a set number of free minutes or data, the cost may remain the same until the limit is exceeded, after which additional charges apply based on usage.

Selling Price (SP)

The selling price (SP) is the price at which a product is sold to a customer. It is the final amount a buyer pays to acquire the product, which includes the cost price and any markup added for profit.

The selling price is often influenced by factors like market demand, competition, and profit margins.

Marked Price (MP)

The marked price or mark-up price (MP) is the price that the retailer or shopkeeper sets for an item in anticipation of customer negotiations or discounts. It is the price displayed on the item, usually higher than the cost price, to leave room for bargaining or discounts.

(adsbygoogle = window.adsbygoogle || []).push({});

The retailer expects the customer to ask for a discount, so the marked price allows flexibility while still ensuring a profit even after the discount is applied.

List Price (LP)

The list price, also known as the tag price, is the price printed on the item's label or tag. This is the official price that the manufacturer or retailer assigns to the product. In practice, the list price and marked price are often the same unless otherwise stated, as both serve as the initial price before any discounts are applied.

Marked Price vs. List Price

For most practical purposes, especially in calculations involving Profit, Loss, and Discount (PLD), the marked price and list price can be considered the same unless otherwise specified. The two terms are often used interchangeably, as shown in the following example:

Example 1:

Suppose the cost price (CP) of an article is $100, and the shopkeeper wants to earn a profit of 20%. This means the shopkeeper aims to make a profit of $20. If the selling price is set at $120, the shopkeeper has no room to offer a discount to customers while still maintaining their desired profit. Therefore, to allow for potential discounts, the shopkeeper will mark up the price higher than $120.

For instance, if they anticipate a customer might ask for a 10% discount, the marked price might be set at $133.33, allowing them to still sell the product for $120 after the discount and achieve the desired profit.

Example 2:

After selling an article at a 50% discount, a profit of 20% is achieved. What is the mark-up over the cost price (CP)?

(adsbygoogle = window.adsbygoogle || []).push({});

Solution:

Let’s assume the Cost Price (CP) is $100.

Since the profit percentage is 20%, the Selling Price (SP) would be:

SP=CP+    Profit %  100  ×CP      =100+    20  100  ×100

Now, after offering a discount of 50% on the Marked Price (MP), the final SP becomes N120.
To calculate the Marked Price (MP), we use the discount formula:

SP=MP−    Discount %  100  ×MP

Given that the discount is 50%, we have:

120=MP−    50  100  ×MP

Simplifying:

120=0.5 × MP

(adsbygoogle = window.adsbygoogle || []).push({});

MP = $240

So, the Marked Price (MP) is $240.

Percentage Mark-Up

The percentage mark-up over the cost price (CP) can be calculated using the formula:

Percentage MarkUp=    MP−CP  CP   ×100

Substituting the values:

Percentage MarkUp=    240−100  100   ×100

Therefore, the percentage mark-up over the cost price is 140%.

Observe that;

Profit occurs when the Selling Price (SP) is greater than the Cost Price (CP).
	Profit = SP − CP
	 Profit %=    Profit  CP   ×100
	Loss occurs when the Cost Price (CP) is greater than the Selling Price (SP).
	Loss = CP − SP
	   Loss %=    Loss  CP   ×100

Profit and loss percentages are always calculated based on the Cost Price (CP) unless stated otherwise.

In profit scenarios, we observe that:

MP > SP > CP

In loss scenarios, there may not be a specific relationship between MP, SP, and CP.

Margin

When profit is calculated as a percentage of the Selling Price (SP), it is referred to as the margin.

Calculating Profit or Loss Percentages

To determine the relationship between the Cost Price (CP) and Selling Price (SP) based on profit or loss percentages:

If there is a profit of 20%, we can express this mathematically as:

     (adsbygoogle = window.adsbygoogle || []).push({});
SP=CP × 1.2

For example, if CP = $120, then:
	SP=$120 × 1.2 = $144

Similarly, if the Selling Price (SP) is $144, then:
	 CP=  1.2  144  =$120

	If the profit percentage is 30%, we would multiply CP by 1.3 instead of 1.2.

For a loss of 27%, we would use 0.73 instead of 1.2, since we are deducting the loss percentage from 100%.

General Formula for Profit:

If there is a profit of R% and the cost price is C, the formula for the selling price is:

SP=C×  1+ R  100

General Formula for Loss:

If there is a loss of R%, the selling price is:

SP=C×  1− R  100

(adsbygoogle = window.adsbygoogle || []).push({});

Alternatively, we can use the product stability ratio to find the selling price if the cost price is known.

Example 3:

Two shopkeepers sell an article for $4,000 each. One shopkeeper calculates his profit as a percentage of Cost Price (CP), while the other mistakenly calculates his profit as a percentage of Selling Price (SP). Both claim a 20% profit. What is the difference in their actual profits?

Solution:

First Shopkeeper:

Profit = 20% of CP

Selling Price (SP) = $4,000

Using the formula SP = CP × 1.2

4000 = CP × 1.2

CP = $3,333.33.

     (adsbygoogle = window.adsbygoogle || []).push({});

Profit for first shop keeper:
		Profit = SP - CP = 4000 - 3333.33 = $666.67

Second Shopkeeper:

Profit = 20% of SP

Profit = 20% of $4,000 = $800

To find the cost price, we subtract the profit from the selling price:

CP = SP − Profit = $4,000 − $800 = $3,200

Difference in Profit:

The first shopkeeper earns $666.67, and the second shopkeeper earns $800. The difference in their profits is:
	Difference in profit = $800 − $666.67 = $133.33

Thus, the second shopkeeper, who calculated profit on the selling price, made N133.33 more profit.
